You can try using the xsl:stylesheet element's exclude-result-prefixes directive to hint that prefixes for the XMLSchema-instance namespace should not be output unless they are actually used...
But I'm rather confused by why that's being generated at all, given the input files you showed us. I have to believe there's something going on that you didn't mention in your problem report.
